Under the Hood: Investment Allocation for 529 Savings Plans

As many parents and grandparents know, 529 plans can be a wonderful strategy for families to help build college tuition savings for their children.  Not only do the plans benefit students, but they also carry advantages for the account creators or donors. The student can potentially enjoy tax-deferred growth with federally tax-free distributions if used for qualified educational expenses. Advantages to the donor include complete control of the account, high contribution limits, and no age restrictions or income limitations to inhibit investing.  It’s no surprise that 529 savings plans have become popular savings vehicles.

Have you ever wondered how 529 college savings plans are invested to meet time-sensitive tuition expenses? 

Age-based investment funds make this challenge easily manageable.  The graph below shows the glide path of equity allocations for 529 savings plans at various ages of the beneficiary from 2010 to 2013.

  • Generally, 80% of the portfolio is invested in equities at age 0 and reduces to 10% by the time the beneficiary is enrolled in college.

  • Since 2010, plan investment managers have become more conservative in the beginning (age 0) and end (age 19) stages of plans.

  • Investment managers have become 6-7% more equity aggressive during ages 5-15 to meet tuition goals.

To meet tuition needs within 18 years, the graph reveals that investment managers are becoming more aggressive during the middle of a student’s investment time horizon, but they are also growing more cautious about preserving money closer to the end of the student’s investment time frame.  Interestingly, the graph also reveals that investment managers still rely on bonds as one of the safest places to preserve money (90% of the portfolio by age 19), despite the negative reputation bonds have received in our current rising rate environment. 

The glide path is designed to allow for an outcome with minimal surprises to all investors, no matter the economic environment when it’s time for college.  Some cycles will end on a poor note with markets crashing, while in other times markets will be soaring as students begin to tap the funds.  Ultimately, the guide path is designed to gradually reduce investors’ risk and exposure to market disruptions in the final years of saving, when investors are closest to needing the money they’ve worked so hard to save.  

Investors should carefully consider the investment objectives, risks, charges and expenses associated with 529 plans before investing. This and other information about 529 plans is available in the issuer's official statement and should be read carefully before investing. Investors should consult a tax advisor about any state tax consequences of an investment in a 529 plan.

As with other investments, there are generally fees and expenses associated with participation in a 529 plan. There is also a risk that these plans may lose money or not perform well enough to cover college costs as anticipated. Most states offer their own 529 programs, which may provide advantages and benefits exclusively for their residents. The tax implications can vary significantly from state to state.

Helping Older Relatives? How to Help Without Jeopardizing Your Own Finances

Helping elderly family members with financial issues can be tricky.  In many cases, you may feel an obligation to assist, especially if the older adult is on a fixed budget and has limited financial resources. In fact, a recent MetLife study found that 68% of American caregivers have been found to spend their own money to support the needs of their older adult relatives, which drained funds that they had planned to use for their own financial independence. If you sense that an elder you care about is on a trajectory for financial ruin, what can you do to help? 

How do you step in and assist without putting your own financial security in jeopardy? 

The first thing to do is to gather some information to get a better sense of your loved one’s financial picture.  You’ll want to have an understanding of their assets and debts, and their budget:  their sources of income and their expenses. With the understanding of what income and what bills and expenses the older adult is dealing with, you can better connect with resources that may be able to assist them.

A client (let us call him John) told me a story recently about how he helped his older sister in-law (let us call her Bonnie) make some difficult decisions.  Bonnie was not a high-income earner in her working years. Although she was able to purchase her home and pay off her mortgage; she didn’t save much, and she had now depleted her savings.  At age 75, the reverse mortgage that Bonnie had put in place, in addition to her minimal Social Security income were not enough to keep up with her rising costs for health care (Medicare premiums and prescription drug co-pays), property taxes, insurances and utilities.

Here are the actions John took to help Bonnie with her situation:

  1. John discovered that the county would allow her to apply for a reduced or total removal of real estate taxes through the property tax poverty exemption. As a result, Bonnie received a full exemption from her property taxes. Each county has a program for low-income folks - you need to complete an application and appear before a board of review annually.   2. John contacted low-income home energy assistance (LIHEAP) and received a reduction in electricity and heating costs for Bonnie. https://www.benefits.gov/benefits/benefit-details/1545

  3. John contacted Human ARC Premium Assist about receiving a significant reduction in Medicare Part B premiums; as an added bonus, they also provided assistance with Bonnie’s prescription drug costs. https://screening.humanarc.com/PremiumAssist

  4. While online at the premium assistance site, John found more information about special coverages for things like medical alert, ambulance/transportation assistance, and a 1.25% copay for prescriptions.

  5. John contacted Social Services about food stamps and Bonnie is now receiving about $97 more a month through a program called SNAP. http://www.feedingamerica.org/need-help-find-food/

  6. For Bonnie’s auto insurance, John pays the whole year upfront and Bonnie pays John back monthly so she can take advantage of the discount for paying the premium annually.

  7. John pays Bonnie’s utility bills via automatic payments from his account to avoid late fees, which in the past were a wasteful and unnecessary expense. Bonnie also reimburses John monthly for this.

  8. To save money on her cell phone bill, John added Bonnie’s phone line to his plan as an additional line.

  9. Bonnie was willing to give up cable TV – John found that an inexpensive antenna works fine and they were able to rid Bonnie of her monthly cable bill.

With a little bit of creativity and resourcefulness, John was able to assist Bonnie while also preserving his own financial resources.  If you or someone you know is in the position of assisting an older adult and needs help putting together a strategy, please let us know.  We are here to help!

Tax Reform Series: Changes to State and Local Income Tax

The Tax Cuts and Jobs Act (TCJA) is now officially law.

We at The Center have written a series of blogs addressing some of the most notable changes resulting from this new legislation. Our goal is to be a resource to help you understand these changes and interpret how they may affect your own financial and tax planning efforts.

The original proposals for tax reform would have completely eliminated any deductions for taxes paid to a state or local government, including local property taxes.

 “State And Local Tax” (SALT) provision varied, and controversially was projected to have a disproportionate impact on states with big cities with high state and local tax rates (like New York, California, and Maryland have some of the highest state income tax rates, and therefore the higher state income tax deductions).  Many people in these states are considering moving to lower taxed states due to this tax law change.

However, in the final version of the Tax Cuts and Jobs Act of 2017, households will be given the option to deduct their combined state and local property and income taxes, but only up to a cap of $10,000. Notably, it is a $10,000 limit on the combined total of property and income taxes, not $10,000 each! The $10,000 limit applies for both individuals and married couples (which is an indirect marriage penalty for high-income couples), and is reduced to $5,000 for those who are married filing separately.

In addition, to prevent households from attempting to maximize their state and local tax deductions in 2017 before the cap takes effect in 2018, the new rules explicitly stipulate that any 2018 state income taxes paid by the end of 2017 are not deductible in 2017 and instead will be treated as having been paid at the end of 2018. However, this restriction applies only to the prepayment of income taxes (not to property taxes), and applies only to actual 2018 tax liabilities.

High Deductible Health Plans and HSAs

I am a big fan of High Deductible Health Care Plans. As individual and group premiums rise, employers are pushing their employees to take more responsibility for their health and healthcare costs, and offering High Deductible plans is one way they are doing this.  You can have a High Deductible plan as an individual or in a group plan.

There are some basics about these health care plans that you need to understand.  Basically, high deductible plans are not allowed to offer any co-pay benefits – like paying $10 for a generic prescription or $35 for a doctor visit. Thus, they usually work well for healthy people, although more and more, they work even if you know you’re going to hit your out of pocket maximum for the year because of their lower premiums. 

If you have a High Deductible Health Care Plan, you can take advantage of a HSA (Health Savings Acccount) which is typically opened at a bank or credit union. If you have an HSA plan, you are allowed to make pre-tax contributions to that account.  The maximum contribution will be $6900 in 2018 for a family and $3450 for an individual. If you are 55 or older, you can add another $1000 to those figures. If you get your insurance through your employer, you may find that your employer offers the HSA account for you and even makes a contribution to it during the year. In which case, you would count this money as part of your contribution limit.

You might be thinking, what’s so great about this if my insurance covers almost nothing unless I hit my deductible and/or out of pocket maximum? (They are often, but not always, the same amount.)

The High Deductible Health Care Plan is a wonderful planning tool for several reasons

  1. First, they operate the way insurance is supposed to operate: a smaller cost for an unlikely (but potentially catastrophic) event... think fire insurance on your home.  Going to the doctor or filling a prescription are not unlikely events at all, so really, when a plan offers copays for things like doctor appointments and prescription medication, that’s not really insurance, that is a discount plan. Consider it as though you are paying for the discount in the premium.

  2. Second, HSAs offer a great tax break: the money is contributed with pre-tax dollars, the account grows tax-free… and best of all… none of it is taxed coming out.  (as long as you use them for qualified medical expenses.) Yes, there are rules about what is a qualified medical expense but in a nutshell most legitimate expenses for healthcare are okay.  You can’t use them for: the actual premium cost of the insurance, supplements, massage, or elective surgery (this is usually the case but there are exceptions). The HSA is the only vehicle where the money isn’t taxed going in or coming out, if you follow the fairly simple rules.*

  3. Third, HSA dollars can be used on things that insurance doesn’t typically cover, such as alternative care with a chiropractor or acupuncturist for example.  You can also use HSA money to pay for things like the dentist or eye doctor. (See IRS Pub. 502 for a list of qualified medical expenses.)

Some people also use the HSA as another savings vehicle.  They max out their contribution each year, but instead of spending the money on medical costs, they pay for their costs with regular old post-tax dollars.  They still get the tax deduction, because the deduction is based on the contribution, not on the spending.  Then in retirement they’ve got an account they can use for health care costs.

Taking the Strategy One More Step

If you have a large expense pre-retirement and you pay for it with post-tax dollars (i.e you just write a check), you can reimburse yourself for the cost years later.  That means you can make a tax free withdrawal in retirement for a pre-retirement healthcare expense.  This could make sense for a large ticket item, like a hospital bill.   Having a tax-free account such as an HSA could really help you be strategic with retirement income. (Consult with your CPA, and save those receipts for this strategy!)

Managing our Minds as We Age

I recently read an article about cognitive decline as we age.  The article shocked me and made me realize why a strong partnership with a good financial planner can be absolutely vital as we get older.  The research article by Michael Finke, John Howe, and Sandra Huston called “Old Age and the Decline in Financial Literacy” describes the situation well. The authors provided a financial literacy test to older populations and found that while financial literacy tends to decline by about 1% per year after age sixty, financial confidence remains the same.  The chart below illustrates this dangerous paradox:

One of our most important responsibilities as financial planners is to make sure that our clients are thoughtful about their financial decisions.  We consider ourselves managers of risk even more than managers of return, especially for our older clients.  This is paramount in what we do because many clients are focused more on matters of living – health, family, etc. – than on diving into the details of their investments or retirement cash flow in order to know their best path forward. 

As I was reading the article about the average confidence vs. literacy I was stunned at the widening differential gap between financial literacy and financial confidence. The gap at age 70 was 15% but widened to over 40% by age 80! This gap is where people become permanently financially damaged by poor decisions.  Most of the work we do is focused on helping reduce the probability of poor decisions.  It’s akin to the doctors Hippocratic Oath, “first do no harm”.  Our goal is not to make people rich, but to structure a solid foundation to ensure our clients never become destitute.

Here are some questions to consider:

  • Do you have the time, energy, interest, knowledge, and desire to implement all kinds of financial decisions on your own? Do you enjoy financial planning?

  • Will you overcome the inertia of inaction to put together all the various pieces needed to create and implement an effective and coherent overall plan?

  • Will you continue to periodically update your plan?

  • Have you determined how to make sure your planning will be maintained properly if other family members need to take control of it?

  • Are you working with a financial planner who does more than just manage investment portfolios – who helps you with all aspects of your financial picture -- and helps you to implement suitable financial planning decisions?

Saving for Education for a Future Grandchild: Roth IRA vs. 529 Plan

Congrats – you have a new grand-baby on the way! During all the excitement, the reality of the future may set in: future education expenses. “Where is one of the best places to save for our unborn grand-baby?” This very question was asked by a couple in their mid-50s a few weeks back. They have modest income, earn about $100,000 a year, and are currently funding retirement based plans at work. Furthermore, they take advantage of the full match by their employers and benefit from a deduction at the 25% bracket. The folks that asked the question will most likely not be in the 25% bracket during their non-working years of retirement. So, they likely are correctly benefiting from the personal tax arbitrage within their income brackets now vs the expected future. These folks are working towards being on track for retirement by 68 which is a little longer than most trying to achieve such a goal. But they are doing OK with that timeframe and are working as long as they need to. They also have some limited discretionary income remaining ($200-$300 a month) to save for this new goal of potential education for future grandchildren.

Why a Roth IRA might be better than a 529 Plan in this situation:

  • In this case, while both vehicles provide tax-free growth, the Roth IRA can help provide added flexibility.

  • There is no impact on the FAFSA (Free Application for Federal Student Aid) calculation with the Roth IRA (there is generally no impact with a 529 if a grandparent is the owner of the account, but if the owner is changed to a parent, that could have a negative impact just about the time you don’t want it to!).

  • There is generally more investment flexibility with the Roth. There are more investment options offered and 529s are limited on the number of trades allowed on an annual basis.

  • Probably one of the largest benefits for the Roth IRA is that you don’t have any tax or tax penalties if the grandchild decides not to go to school, or if the money is needed for an emergency or for your retirement safety net instead.

Simplifying Your Retirement Plans

If you’re like most, you have multiple retirement plans from previous employers. These may be hard to track and lead to piles of paper statements. Recent rulings make it easier to consolidate accounts and potentially save on fees.

Recent changes in rulings now allow most retirement plans to be “rolled over” to other qualified plans that previously were not allowed including Simple IRAs and 401ks. One exception is you must hold your Simple IRA for two years before funds can be moved in or out of the account without paying tax penalties.  Pictured is a chart showing permissible roll over types.

Things to consider before acting:

  • Compare investment offerings and fees for each account to find the best choice to roll into. These are usually located on your statement or in the prospectus. You can also call the phone number on your statement to inquire.

  • Consider consulting a financial advisor to get the best overall financial picture.

  • Funds must be withdrawn and redeposited within 60 days to avoid paying tax penalties.

How to Make Grants from Donor-Advised Funds

I talk to a lot of clients who have set up Donor-Advised Funds or family foundations and are confused. They’ve figured out how to put money in, but how to make grants isn’t always as clear. The IRS prohibits using these funds to satisfy a pledge. That doesn’t prohibit you from supporting organizations like churches, but it does mean you need to follow certain steps.

The first step is to talk to your attorney and your CPA. They can give you tax and legal advice about making a grant. Carla Hargett, the Vice President of Raymond James Trust, told me if you’re planning on giving to your church, for example, she believes the best way to handle the Donor-Advised Fund Grants is to start by discharging any pledge made in the past. Donor-Advised Funds cannot be used to satisfy a pledge. You can let your church know you intend to provide General Support for a certain amount of money and year(s) going forward. The amount can be close to an amount you’ve given in the past – that’s up to you. But any legally enforceable pledges must be cancelled first. This should stop the audit trail if the IRS ever decides to get into the particulars with a grantor. So make sure the grant requests from your Donor-Advised Fund should say something like "2016 General Support.”  

When pledge time comes around, I recommend that you write on the pledge card something like, "I intend to request a distribution of $XXXX.XX from my Donor-Advised Fund during the 20XX fiscal year." Your church or charitable organization will be familiar with this language and can use it for budget planning similar to a pledge.

We just want to make sure that Grantors of donor-advised funds are doing things as accurately as possible and if an IRS auditor someday digs into your grants, you’ll have nothing to worry about.

Passing on Wealth & Money Values to the Next Generation

I work with a lot of moms and dads who want their kids to know what they think is important. Since I’m their financial planner, these values are often tied to money. In an ideal situation, parents want to give their children and grandchildren the freedom to choose for themselves when wealth is passed on to them. But oftentimes, I’ve seen an inheritance turn into guilt, bring out greed, or even sprout into remorse…when all the parents wanted was for their kids to be okay.

Discussing Inheritance + Values

I recently spoke at The Private Wealth Midwest Forum in Chicago to other professional advisors regarding multigenerational family wealth issues. I shared how to help families manage wealth across the generations, covering the successes and challenges I’ve witnessed with families. A major part of the equation is communicating across the generations. The conversation is different when you’re talking to a tween than a college grad. By taking maturity level into consideration, you can tailor the conversation to focus on what brings meaning to money for them. I generally try to have parents or grandparents lead this discussion and share their values, how their wealth was conceived, and their ongoing intentions. Involving children in the conversation and encouraging them to share fosters deeper understanding.

We started chatting about what money means and providing an early education about stocks vs. bonds, working for the family business, and his wages vs. the company’s profits.  I was amazed at how much the 11 year old could understand. He was quicker with all of the math in his head than I was! Parents often assume their children are too young for serious conversations about wealth and inheritance. I feel the time is right as soon as the parents are ready and I always encourage my clients not to wait until it’s too late!

Knowing How to Give and How to Receive

Once your family has the conversation and develops an understanding of what is sacred, there are other ways to link money with meaning. I hear from clients that, “Our tax guy said gifting money is a smart thing to do.” But simply dropping checks into a bank account can be like a meteor strike if your family hasn’t invested time and effort in the money and in a meaningful conversation. I encourage parents and grandparents to accompany monetary gifts with a note about the value and meaning of the gift. Your goal is likely to help your children on their journey, but not provide for entropy … so tell them that. The act of transferring wealth may not change, but the values associated with the inheritance can provide valuable perspective for both the givers and the receivers. Part 9 – A Year of Lessons on Money Matters for your Children and Grandchildren

When it comes to teaching the next generation about money, it’s as important to talk about what NOT to do as it is to teach the right things to do. After working with clients for 25 years I’ve built a list of Things to avoid at all costs!!!  The 8 steps below are never a guarantee, but from experience, they are good financial lessons:

8 Things to Avoid:

  1. Avoid expensive bad debt. Know what something costs and don’t pay for things with expensive interest.  Reasonable interest rates in 2015 are 2-4% for a car loan (some are even less!), 3-4% for a mortgage, and 3-6% for school loans (depending on your situation). Credit cards should be used only as a last resort and make sure the rates are less than 10%.

  2. Don’t take on more debt than necessary. In the case of college loans, you’re likely to be offered more money on loan than you truly need. While it may be tempting to take out money for living expenses and books, finding ways to pay for as much as possible immediately can save you years of repaying debt.

  3. Don’t be lazy or cheap. Do it now! Make a decision and do it – stop putting things off and being lazy. Also know what the value of things are and pay for them when needed and be reasonable.  Share and try to do more for others than yourself at all stages of your life it comes back to you.

  4. Avoid negative modes of thought. Sentiments like envy, resentment, revenge and self-pity are not productive.  These modes of thought will sap the life out of you and derail you from what you should be focused on.  If you worry about what someone else has or getting back at someone, you lost already and you’re wasting precious resources that could be better used on yourself and personal improvement.  I strongly recommend asking your mentor for help with breaking this cycle.

  5. Don’t be rude. Though it seems pretty self-explanatory, I once had a business meeting with a colleague at a restaurant and he was very short and rude to the waiter because of the slightest error.  After that, I never wanted to do business with him again.  Treat people the way you want to be treated.

  6. Avoid investing in anything that you don't understand.  Buy what you know.  Invest in products and services that you use and feel work for you in your life because you will feel more confident with your investment.  Or break down an investment in a mutual fund to understand what it’s made up of so that when it goes south, you have staying power during the market downturns that will eventually come.

  7. Don’t cosign for a loan. Should be self-explanatory, but you’re putting your credit on the line if the person you are cosigning for falls short or has any type of trouble.

  8. Avoid taking a loan from your 401k at all costs. This is silly to do under most circumstances.  You actually pay extra tax in this process and rob the forward momentum of the retirement goal to fund another short term want.  The equation does not work out well for most people when it comes to wealth building.

While some of these “what not to do” suggestions seem obvious, I’ve seen them played out time and again.  Hopefully, the list will provide you with some insight on what to stay away from … or at least know when you are walking on thin ice!
